How to reconcile profit with the cash left in the bank
Profit and closing bank cash differ because profit is not a list of every cash movement. Start with opening cash and net profit, then add back noncash expenses and record changes in receivables, inventory, payables, deposits, debt principal, equipment, tax payments, and owner transactions exactly once.
Use the formula
- Expected closing cash
- Opening cash + Net profit + Signed adjustments
- Unexplained residual
- Statement cash - Expected closing cash
- Direct cash identity
- Opening cash + Cash received - Cash paid = Closing cash
Worked example
The verified example begins with $24,000 in cash and reports $48,000 in net profit. Signed adjustments outside profit total negative $63,000.
| Line | Result | Meaning |
|---|
| Opening cash | $24,000 | Beginning bank position |
|---|
| Net profit | $48,000 | Income statement result |
|---|
| Net bridge adjustments | -$63,000 | Noncash, working capital, financing, owner, equipment, and tax movements |
|---|
| Expected closing cash | $9,000 | $24,000 + $48,000 - $63,000 |
|---|
| Statement cash | $9,000 | The bank statement comparison |
|---|
| Unexplained residual | $0 | The example closes |
|---|
Repeatable method
- Lock the statement period and opening bank balance.
- Use finalized net profit for the same period.
- List balance changes and off-statement cash movements with one sign convention.
- Separate loan interest from principal so neither is counted twice.
- Compare with the statement and investigate every nonzero residual.
Questions and answers
- Does a profitable business always have more cash?
- No. Receivables, inventory, equipment purchases, debt principal, tax payments, and owner draws can use cash without reducing current-period profit in the same way.
- Is the $39,000 profit-to-bank gap one missing expense?
- No. It is a comparison of two different measures. The bridge, including opening cash, explains how the bank reached $9,000.
- What should happen to an unexplained residual?
- Investigate it. A residual is a control signal, not a category to hide.
